99.99999% the heater blower motor speed resistor. UK price is about
50gbp, and fitting it a fairly easy DIY job.
If you do a google search on final stage resistor you should get chapter
and verse - it's a very common failure.

If it were the resistor pack, then speed 3 wouldn't work either, unless it
is a problem with corroded connectors. The coil resistors affect the lower
speeds by adding resistance, but there is no resistance to the highest
setting.

And the ground is good...fuse doesn't blow so that says the diode is still
good...

Perhaps it's a broken wire between the fuse and the heater controls. Does
the re-circulation button do anything? If not, then it's likely a bad wire.
If this is the case, check to see there is power getting to the button.

On the E39 with climate control, a failed resistor pack can stop the motor
working completely - or make it intermittent - or vary the speed randomly.
I'd guess that however it works (it's a sealed unit) there is no direct
connection to the motor at any speed. This is common practice with
electronic control as a small amount of resistance will restrict the peak
current in event of a failure, thus protecting the electronics. But that's
only a guess - I've not seen a detailed circuit diagram.
